Taxation - Its Types, Definition and Advantages of Taxation

What is Taxation?

Taxation is a way of collecting funds used by the government in the form of taxes. This helps the government in providing public services to its people.

The main purpose of the taxation process is to finance the government's infrastructure and services. With the help of taxation, the government promotes stability and economic growth.

It also helps in redistributing the wealth to the people it came from.

Taxation is the process of levying taxes on businesses or individuals.

The main goal of taxation is to raise the funds to pay for the government's expenses. Taxes are basically imposed on income, wealth, or consumption.

Types of Taxation

There are mainly two types of taxation:

  • Direct Taxation: It is a type of taxation in which the government taxes businesses or individuals based on their income or profits. This includes the taxes on interests, dividends, salaries, wages, and capital gains.
  • Indirect Taxation: It is the type of taxation in which the government taxes goods and services in place of income or profits. This taxation includes tax on consumption, value-added (VAT), sales, Goods and Services Tax, and import duties. Property taxation, which includes stamp duty and inheritance tax, is also a part of indirect taxation.

Advantages of Taxation

The various advantages of taxation are given below:

  1. Provides Revenue: Taxation provides the revenue to the government, so that it can fund public goods and services.
  2. Promotes Equality: Taxation helps in making society more equitable and reducing inequality. The government taxes the rich people at higher rates than the poor people.
  3. Encourage behaviours: To encourage or discourage certain behaviors by the people of a nation, taxation is used. For example, the government can increase the taxes on toxic materials like cigarettes, and then it will discourage people from smoking. Similarly, if the government decreases the taxes on the usage of renewable energy, then the people will be encouraged to switch to greener options.
